Encoder works when not connected to machine.
What is the next step to resolve this problem?

Provide us the color code of the encoder wires to which pin you connected the wires to.
Post a picture of your wiring to the DB9 connector.
Don't assume your encoder is good....how do you know it works when not connected to the machine? How do you test? Post video clip or photo.
I do not personally use the cheap ebay knock offs of the Omron encoder. Spend the money and buy a decent one from Automationdirect.com
BUT lets look at how you have it wired and connected first.
Have you gone into the PID screen F1 Setup / F3 Config / F4 PID / F3 Encoder
To watch the encoder counting up and down as you turn it?
Do you see the asterisk flash next to Axis 5?

This gets difficult for me.
Tested with scope when powered by a battery. All outputs work.
Checked with scope when connected to machine. Acorn channel b and -b was flatlined. Channel a and -a worked.
Swapped channel a and b. Checked with scope and Acorn b and -b flatlined.
When I had the encoder that came with the machine I get erratic counts on channel b. Channel b was flatlining off and on. That encoder is from Austria. I can find little information in that encoder but appears to be a dynapar. I was blaming it on encoder then.

It is hard to tell from looking at your picture, but:
1) it appears you have one of your battery leads, and the blue wire from the encoder, on pin 4
2) it appears you have some wire from the encoder on pin 1
Both of those things would be wrong, unless the printing on your board for pins 1-5 is backwards.
Pin-out for a DE9 encoder plug on a Centroid control is as follows:
pin 1: no connection
pin 2: 0VDC, also known as COM or GND
pin 3: channel /Z, or Z-
pin 4: channel /A, or A-
pin 5: channel /B, or B-
pin 6: channel Z, or Z+
pin 7: channel A, or A+
pin 8: channel B, or B+
pin 9: +5VDC, also known as Vcc

The wiring is not wrong. The battery is connected to pin 2 and 0v and common and pin 9 and vcc and +.
Pin 1 is nc. The screw is even loose.

2 || 6
3 || 7
4 || 8

What i see is pin 1 white, pin 2 black, pin 3 orange, pin 4 blue and black battery, and pin 5 is not connected. Cant read the numbers on the right side in the photo.

The numbers next to the terminals correspond to the pin number in the connector.

Yep wired wrong.
Output that did not work was wired to ground. Scope showed good signals on other outputs. ???
Can't wait to see how it works.
