You can get clones of the generic Omron / Heidenhain etc encoders from various "on line retailers" for ~£40 / $40. I've used these in several places and not had any issues. Ironically, the only issues I've had with my SEM motors have been failures of the original optical encoders (twice). ...

Are you saying you have tried touching off an internal boring bar? On my machine, I have to touch off on the same side of the axis as external tools. I don't know if you are aware of some of the issue with tool touchoff in Acorn Lathe. There was (presumably still is) an issue with the offset calculations when touching off in some circumstances.
